AI’s Role in Personal Finance: Opportunities and Limitations

Seeking advice from an AI chatbot for everyday choices like how to revive a wilted tomato plant or a movie recommendation carries little risk. However, when financial decisions are at stake, the impact is significantly higher. Despite this, many Americans are still exploring AI for financial guidance.

In a survey of 4,000 people by JD Power, 40% reported having used AI to manage their finances in the previous three months. Of those, more than a third found the advice useful in making smarter decisions, comparable to the guidance from banks.

Real-Life Example

David Kendrick, an IT manager from Dayton, Ohio, often consults ChatGPT for financial advice. He asks it about various aspects of his financial situation, such as dealing with a home equity line of credit or choosing between paying off debt or contributing more to his Roth IRA. In Kendrick’s case, AI recommended focusing on his Roth IRA, advice he followed.

While Kendrick sees a human advisor annually, he finds comfort in having access to AI-driven guidance that reassures him about his financial plans. He attributes part of his caution to his parents’ financial struggles, adding that AI support has eased his money-related anxiety.

Survey Findings

According to JD Power, the largest group using AI for financial guidance is termed “overextended.” These users often seek advice on budget management and debt reduction. AI suggestions for them included smarter spending, like opting for store-brand cereals.

Taha Choukhmane, an associate professor at MIT Sloan School of Management, conducted research showing that AI generally provides sound economic advice. It promotes saving, stock market participation, and risk reduction as people age. Overall, following AI advice helped individuals accumulate more savings.

Challenges with AI Financial Advice

Despite successes, AI sometimes struggles with complex financial queries. When dealing with nuanced advice, like job loss, AI might propose overly harsh spending cuts without suggesting tapping into savings. It also failed to consistently recommend optimal portfolio rebalancing strategies.

In some scenarios, AI suggested riskier investments for men compared to women. Insufficient information can lead AI to confidently deliver inaccurate advice.

Expert Opinions

Finance experts believe AI is most effective when questions are basic or detailed, allowing users to provide extensive data. AI tends to make errors with mid-level complexity questions.

Danielle Harrison from Harrison Financial Planning experimented with AI, asking advice on structuring a business with her husband. Initially, AI suggested an S corporation for tax benefits. However, after providing further details, AI switched to recommending an LLC.

AI models sometimes introduce errors or fabricate sources, a phenomenon known as “hallucination.” Sharon Bloodworth, CEO of White Oaks Wealth Advisors, notes that AI is often wrong, yet believes in its potential to improve and democratize access to financial planning.

Approach to AI Interaction

While Kendrick embraces AI for financial advice, he remains cautious, not allowing direct access to his accounts and confirming advice before acting. He recognizes AI may echo his opinions rather than challenge them, prompting him to ensure the advice is genuine.
